How does anti-virus software know a file is a virus or infected with a virus?  How does it detect it and warn us so we can destroy it.

How was it able to tell the difference?

Most common method is to detect Virus signatures based of a directory. The Second approuch monitors the behavior of all programs on your computer there by being able to Identify any suspicious behavior.
